I am engaged in cross-border entrepot trade of home appliances. In the first half of this year, I received 3 consecutive orders involving procurement from China, transshipment via Port Klang, Malaysia, and delivery to the EU. All downstream customers issued 90-day usance irrevocable letters of credit.
I have no prior experience with LC discounting. Last week, I consulted 3 local banks: either they directly rejected the application citing high difficulty in verifying the authenticity of the entrepot trade background, or they offered an annual discount rate exceeding 4.5% with an additional requirement to freeze 20% of settlement account funds as margin.
I now have 2 new orders to pay upstream suppliers, with a fund gap of nearly 8 million yuan. I want to know the specific requirements and operation procedures for entrepot trade LC discounting, how to successfully process it while controlling financing costs, and how to avoid violating regulatory compliance red lines.

First, conduct pre-document review and prepare 3 core document categories in advance: 1) Full-chain title documents for entrepot trade, including first leg bill of lading (B/L),second leg B/L,bonded warehousing certificate at the transit port, and document of title transfer,2) Full set of upstream and downstream trade contracts, commercial invoices, and packing lists. Contracts must clearly indicate the entrepot trade nature and contain no conflicting statements such as "domestic delivery" or "domestic trade settlement",3) Certificate of no reprocessing issued by the customs of the transit port, and endorsed certificate of origin. All documents must be 100% consistent in commodity name, quantity and amount, with no logical conflicts.
Key node coordination must be carried out in sequence: First, submit the discounting application and full set of documents to the bank, and cooperate with the bank to complete SWIFT message verification to confirm the authenticity and validity of the issuing bank's acceptance information,Second, submit an explanation of the authenticity of the entrepot trade background and cooperate with the bank to complete due diligence. If you are a Category A foreign trade enterprise, you may apply for a waiver of the 20% margin requirement,After acceptance verification is passed, sign the discount agreement. The bank will deduct discount interest and handling fees, then transfer the remaining funds to the designated settlement account.
Contingency plans must cover two common issues: If document discrepancies occur, contact upstream, downstream and transit port service providers to issue a correction statement within 3 working days, and do not alter documents without authorization,If sanction risks arise in the issuing bank's country, apply for confirmation by a third-party confirming bank before processing discounting. For final implementation, retain all discount documents and full-chain entrepot trade materials for future inspections by foreign exchange and tax authorities. Discount funds must be prioritized for paying upstream suppliers and must not be diverted for other uses.

Before processing discounting, verify whether the issuing bank is on the bank's whitelist. If the issuing bank is an institution in a high-risk region, require downstream customers to add confirmation by a confirming bank in advance. After submitting the discounting application, follow up on the SWIFT message status simultaneously to confirm that Fields 78 and 47 of the acceptance message contain no hidden restrictive clauses.
If requirements conflicting with entrepot trade nature such as "submit domestic customs declaration form" appear, contact the issuing bank to amend the message immediately. After discount funds arrive, complete payment and receipt declaration, and select transaction code "122010 Offshore Switch Trading" instead of general trade codes to avoid triggering abnormal warnings from the foreign exchange bureau. If using the CIPS channel for RMB LC discounting, confirm that both upstream and downstream parties have activated RMB cross-border settlement authority, and the fund return path must be consistent with the path submitted in the discounting application.

Interest expenses arising from entrepot trade LC discounting are deductible before corporate income tax. Retain the discount agreement and interest invoice issued by the bank as deduction vouchers, and do not substitute bank receipts for invoices. The flow of discount funds must match the full-chain fund flow of the entrepot trade. Funds must not flow back to domestic personal accounts or unrelated third-party accounts to avoid triggering related party transaction inspections by tax authorities.
If entrepot trade profits are generated overseas, complete foreign income declaration in accordance with the latest BEPS 2.0 rules in 2026. Eligible enterprises may apply for foreign tax credit to avoid double taxation. Exchange gains and losses arising from discounting business must be adjusted for tax on a quarterly basis, and must not remain on the books for a long time without proper treatment to avoid tax anomalies.

Before signing the discount agreement, focus on reviewing the liability division clauses to clarify whether the bank has the right to directly deduct funds from the enterprise's account if the issuing bank dishonors the LC, and whether a pre-recovery process is established. Confirm that the LC contains no soft clauses. Common soft clauses for entrepot trade LCs include "submit inspection report from the transit port designated by the applicant" and "acceptance only after title is transferred to the applicant", which will directly lead to discounting failure.
If the issuing bank makes an unreasonable dishonor, submit an arbitration application to the International Chamber of Commerce (ICC) with the discount agreement and acceptance message. The arbitration result can serve as a legal basis for subsequent recovery from the issuing bank. The full set of trade contracts must clearly specify which party bears the interest arising from LC discounting to avoid subsequent trade disputes.

The B/L submitted for discounting must be a full set of original clean on-board B/L. Do not use copy B/L or telex release B/L. The endorsement of the B/L must be continuous and complete.
The endorsee of the first leg B/L must be the shipper of the second leg B/L to ensure clear logical transfer of title. The warehousing certificate of the transit port must clearly indicate the storage location, duration, and a statement of no processing, and must be stamped with the official seal of the transit port warehousing enterprise. Do not use unsealed electronic certificates.
If shortage or damage occurs at the transit port, issue the insurance company's claim settlement certificate immediately to avoid the bank rejecting the discounting application due to suspected inauthentic trade background. The loading and discharging ports on the B/L must be consistent with those specified in the trade contract, and no conflicting statements such as "final delivery location in China" are allowed.

Entrepot trade does not fall within the scope of export tax rebates. Do not use purchase invoices under entrepot trade to apply for export tax rebates to avoid tax fraud risks.
Store full sets of entrepot trade documents separately from general trade documents and complete document filing. Filing materials must be retained for at least 10 years for inquiries by tax authorities.
Mark the discount fund flow corresponding to the entrepot trade receipt flow to avoid being judged as a mismatch between fund flow and cargo flow during four-flow verification. If the enterprise operates both general trade and entrepot trade, separately account for the income and costs of the two types of business, and do not include entrepot trade costs in general trade costs to avoid affecting the accuracy of export tax rebate accounting.

Goods under entrepot trade do not need to go through export customs declaration procedures domestically. Do not submit domestic export customs declaration forms when processing discounting to avoid the bank judging the trade background as abnormal.
If customs declaration procedures are completed at the transit port, retain the customs declaration documents of the transit port as evidence of trade background authenticity. The commodity name, quantity and amount declared must be consistent with those in the trade contract and invoices.
If the goods involve trade remedy measures such as anti-dumping duties or countervailing duties, submit the duty payment certificate together with the discounting application to avoid the bank judging the trade as having compliance risks. The title of entrepot trade goods shall not be transferred domestically, and transfer of entrepot trade title between domestic enterprises is prohibited to avoid triggering customs follow-up supervision warnings.

Reduce LC discounting costs by optimizing entrepot trade routes. Choose transit ports with extensive cooperation with domestic banks to improve discounting approval rates and lower discount rates.
If there is long-term demand for entrepot trade LC discounting, sign an annual discount framework agreement with the bank to lock in the discount rate and avoid cost increases caused by market rate fluctuations. Consolidate multiple small-value entrepot trade LCs for discounting to reduce the handling fee cost per transaction.
When signing downstream trade contracts, prioritize LCs issued by banks with high acceptance credit ratings. The discount rate for such LCs is usually 0.5-1 percentage points lower than that of LCs issued by ordinary banks, which can effectively reduce comprehensive financing costs.
